Hmmm. I have CS3 and it shows the image just fine. As to an easier method, I don't know one but perhaps someone else does.
For my own workflow, I actually do not prefer having the folder image as the icon. I like knowing at a glance the difference between a folder and an image file. That's just me and my neurosis, though. The way my folder structure is set up and using keyword tagging, I'm in 'The Zone.'
